In some games, they show a Bar representing the connection...it's usually betwen 1-4 bars, 4 being the best.
Well when it fluctuates and goes down to 1, is it because of a "Layer 1" problem?

Hi,
It can be related to anything not at layer 1 , As the connectivity is happening between client and gaming server over tcp/ip.
so based on client bandwidth or server performance or link issue or link errors anything can be the reason for lower in performance.

@kathrynmorrison2k suggests a game connection valve represents signal strength.
However, more likely, such a game indication is just a high level overall connection quality indication using some scale,1 to 4 in OP. An indication of 1 doesn't necessarily have anything to do specifically with L1 issues, although L1 issues would likely diminish the rating.
More often than not, connection quality is reduced by congestion of some kind(s). For example, often you'll have a great connection value playing at 3 AM with just a couple other players but more variable performance at 9 PM playing with 50 other players.
As @Ganesh Hariharan described lots of issues can reduce a game connection quality score, and certainly wireless issues, described by @kathrynmorrison2k would too.
